The U.S. stock market continues its upward trajectory, but significant risks could cap recent gains and challenge investor confidence.
Key Market Risks for Advisors to Monitor
Three primary risks stand out: Federal Reserve policy, the potential for an unexpected recession, and weaker-than-anticipated corporate earnings, according to David Rosenberg, founder and president of Rosenberg Research & Associates. Speaking at CNBC’s Financial Advisor Summit, Rosenberg underscored these factors as critical considerations for advisors navigating market uncertainty.
The S&P 500 and Nasdaq Composite have reached record highs, with both indexes gaining roughly 11% year-to-date as of midweek. However, a few major factors could disrupt this rally, requiring wealth advisors and RIAs to reassess portfolio positioning and client expectations.
Nvidia’s Influence and Earnings Volatility
A major driver of the recent market surge has been Nvidia, a leader in artificial intelligence chip production. The company has been pivotal in fueling optimism around AI-related investments, with its stock surging 90% in 2024 alone.
Brandon Yarckin, COO of Universa Investments, called Nvidia a key barometer of market sentiment, emphasizing its role as a “poster child” for the current rally. However, earnings remain a potential flashpoint. With Nvidia set to report quarterly results, Rosenberg cautioned that disappointing numbers could trigger a downturn similar to the dot-com bubble’s unraveling in 2000, when Cisco’s earnings miss deflated tech enthusiasm.
Fed Policy and the Impact on Investment Strategy
The Federal Reserve’s aggressive rate hikes have pushed borrowing costs to their highest levels in over two decades, with inflation moderating but still a concern. The timing of potential rate cuts remains uncertain, though many market observers anticipate at least one reduction before year-end.
For wealth advisors, high interest rates present both opportunities and challenges. Rosenberg noted that investors can now earn around 5% on cash and money market funds, making them attractive relative to equities on a risk-adjusted basis. This shift in the risk-reward profile could impact portfolio allocations, particularly for clients seeking stability and income generation.
The Hidden Risk of a Recession
Despite resilience in economic data, the possibility of a surprise recession remains a looming risk. Many forecasters expect a “soft landing,” but an unexpected economic downturn would significantly impact equity markets and portfolio valuations.
Rosenberg highlighted the dangers of complacency, stating that an unforeseen recession could be a major disruptor for investors. Geopolitical and economic uncertainties add another layer of risk, as Carla Harris, senior client advisor at Morgan Stanley, pointed out. Advisors must remain vigilant, helping clients navigate volatility without overreacting to short-term market swings.
The Value of Staying Invested
While risks persist, experienced advisors understand that the most successful investors maintain a long-term perspective. Raj Dhanda, a partner and global head of wealth management at Ares Management Corporation, emphasized that the wealthiest investors stay committed to the markets through various cycles.
For RIAs and wealth managers, the key is guiding clients through market fluctuations with a focus on disciplined investment strategies, risk management, and diversification. As the market contends with potential headwinds, reinforcing the importance of long-term participation will be crucial for preserving and growing client wealth.
